The central bank conducts monetary policy to influence the economy from "summary" of Principles of Macroeconomics by N. Gregory Mankiw

The central bank plays a crucial role in influencing the economy through its monetary policy. Monetary policy refers to the actions taken by the central bank to control the money supply, interest rates, and ultimately, the overall performance of the economy. By adjusting these key variables, the central bank aims to achieve macroeconomic objectives such as price stability, full employment, and economic growth. One of the primary tools used by the central bank to conduct monetary policy is open market operations. Through open market operations, the central bank buys or sells government securities in the open market to control the money supply. When the central bank buys government securities, it injects money into the economy, leading to lower interest rates and increased borrowing and spending. Conversely, when the central bank sells government securities, it reduces the money supply, causing interest rates to rise and dampening borrowing and spending. Another tool used by the central bank is the discount rate, which is the interest rate at which banks can borrow reserves from the central bank. By adjusting the discount rate, the central bank can influence the cost of borrowing for banks, thus affecting the overall level of lending and economic activity. A lower discount rate encourages banks to borrow more reserves, leading to increased lending and economic growth, while a higher discount rate has the opposite effect. In addition to open market operations and the discount rate, the central bank can also use reserve requirements to control the money supply. Reserve requirements refer to the amount of reserves that banks are required to hold against their deposits. By adjusting reserve requirements, the central bank can either increase or decrease the amount of money that banks can lend out, thereby affecting the overall money supply and economic activity.
  1. The central bank's ability to conduct monetary policy is essential for stabilizing the economy and achieving macroeconomic goals. By carefully adjusting key variables such as the money supply, interest rates, and reserve requirements, the central bank can influence economic growth, price stability, and employment levels, ensuring a healthy and prosperous economy.
